Baijiu makers see revenues riseon strong middleclass demandOther higherenddaily staples seerobust sales onrising incomes

By BLOOMBERG

Drink a baijiu toast to thenew year. China’s consumerstaples stocks, led by makers ofthe fiery Chinese liquor, arehelping drive stock gains thisyear as sales prospects getrosier.

As China’s marketsendured a year of turmoilamid concerns over the economic outlook, consumer stapleswas theonly sectoron thecountry’s key stocksexchanges with positivereturns last year. Those businesses, which sell things fordaily use, surged with averagerevenue in fiscal 2017 forecastto grow three times as quicklyas their global peers.

“The baijiu sector will continue to outperform theindustry fundamentally as itstill has growing demand,”Mark Chen, a Shanghaibasedanalyst at UOB Kay Hian Ltd,said by phone. For China’sfood industry as a whole, thelongterm catalyst is comingfrom companies upgradingtheir product mix to satisfyChinese customers, he said.

In2016, investorsinconsumerstaplescompaniesontheCSI300 Index recorded totalreturns of 11 percent in yuanterms, compared with lossesfor all the other sector groups. They also outdid their globalpeers on the MSCI World Consumer Staples Index, whichslipped 0.4 percent.

“What we’ve seen in mainland largecap staples overthe past two years is thatthey’ve destocked inventoryand tweaked strategies to suitthe changing consumer market, such as by going morepremium,” said Hong Kongbased Mizuho Securities AsiaLtd analyst Jeremy Yeo.“That’s returned them to top

line growth and made themattractive to investors again.”

Baijiumakers such asKweichow Moutai Co Ltd,Wuliangye Yibin Co Ltd andLuzhou Laojiao Co Ltd dominated the gains, while China’slargest dairy producer InnerMongolia Yili IndustrialGroup Co Ltd, and HenanShuanghui Investment &Development Co Ltd, whichsells meat products, also rose.

Makers of baijiu, the grainliquor known as the toast ofchoice for the Chinese, havebounced back from China’s

campaigns against corruption and extravagance.Demand is now being buoyedby rising middleclassincomes, said Yuanta Securities Co Ltd analyst JulietteLiu.

Shares of baijiumakerscan provide investors withstability amid volatile markets, Liu said.

“The baijiu industry ismature, which lessens thelikelihood of bubbles and volatility, and that’s what investors want now,” she said.

Highend baijiu is

“extremely profitable,” andthe top four producers in China, including Moutai andWuliangye, are estimated toaccount for 27 percent ofearnings before interest andtaxes of the global spiritsindustry, according to theBernstein Global SpiritsGuide published this month.

Revenue for the distillerssurged in2016, after twoyearsof weak sales, and analystsexpect the strong growth tobe sustained in 2017. But, theycould be outshone by the foodproducers, which are being

boosted by low corn prices.Food producers are benefit

ing from slumping corn pricesas China’s government endedsome price supports. Revenueat poultry producer FujianSunnerDevelopmentCoLtd isforecast to surge 32 percent infiscal 2017, twice as fast asMoutai, while sweetener makerCOFCOTunheCoLtd’s salesareexpected torise23percent.

“Low corn prices are goodfor all agricultural businessesthat buy corn as raw material, like sweetener and animalfeed producers. The lower prices also feed through to thecosts of pigs and chickenfarmers, pushing up marginsfor all,” said Ma Wenfeng, ananalyst at Beijing Orient Agribusiness Consultants Ltd.

The 17 Chinese firms thatmake up the consumer staples industry on the CSI 300Index have an average revenue growth forecast of 16 percent for fiscal 2017.

China’s securities regulator is reportedly consideringrelaxing the restrictions onthe trading of stock indexfutures. Any such movewould underscore its intention to gradually restore themarket function that hasalmost come to a halt sincethe market rout in 2015.

Relaxation measures willlikely include reducing theminimum margin requirement from 40 percent to 20percent of the contract valueand increasing the maximumdaily trading volume from 10contracts to 20 per investor,Chinese media reported, citing people familiar with thematter.

Chinese online media outletthepaper.cn reported that theregulator is likely to announcethe decision within thismonth. The China SecuritiesRegulatory Commission didnot respond to media inquiries on this matter.

Short selling through indexfutures trading has beenblamed for the market crashin the summer of 2015 thatwiped out onethird of theAshare market value within amonth.

The trading volume of indexfutures dropped dramaticallyby more than 90 percent in2016 from the previous year, after the regulator implemented trading curbs to stem themarket rout.

The harsh restrictions havealmost dried up liquidity inthe stock futures market, sparking investors’ demandfor the restoration of trading, which served as a necessarypricing and riskhedging tool.

“The Ashare market hasbeen consolidating, with relatively stable movements. Thebasic condition for looseningthe trading curbs on indexfutures is in place,” said XunYugen, chief strategist at Haitong Securities Co Ltd in aresearch note.

Relaxing the trading curbswill strengthen investors’ability to hedge risks and itwill likely attract more capitalinto the stock market, Xunadded.

A growing number of scholars and market analysts havealso been calling for restoration of trading because theybelieve that the trading ofstock index futures was notthe cause of the stock marketcrash in 2015.

It was reported that China’stop securities regulator hasset up a special team toreview and assess the role ofstock index futures tradingduring the stock market routin 2015.

But, an index futuresinvestor in Beijing told ChinaDaily on condition of anonymity that the relaxationmeasures are more of a symbolic move, which is far fromenough to substantiallyimprove the market liquidityor to help investors hedgerisks effectively.
