MONTHLY EQUITY MARKET INSIGHT

June 2021

EQUITY UPDATEThe BSE-30 Index and Nifty-50 Index gained 1% in the month of June while BSE Mid-cap. and BSE Small-cap indices gained 3.6% and 6.9% respectively. Among sector indices, IT (+9.2%), consumer durables (+6.5%), and healthcare (+4.3%) gained the most while bank (-2.5%), power (-2.2%) and oil & gas (-1.8%) lost the most. Markets were buoyed by a steady decline in covid cases, pick up in vaccination drive, ease of lockdown like restrictions. However rising inflation and the Delta plus variant of the novel coronavirus weighed on investor sentiment. Other key developments: (1) Indian government announced free vaccination for all adults from June 21, (2) MPC kept repo rate unchanged at 4% and continued accommodative stance, (3) US Fed kept interest rates unchanged but signaled they expect two increases by the end of 2023 and (4) the government announced relief measures to support the economy including Rs1.1 tn worth of loan guarantee scheme for Covid affected sectors, increase in outlay for the ECLGS scheme to Rs4.5 tn (from Rs3 tn).Global markets were flat to positive in June ‒ S&P 500 gained 2.2%, Euro Stoxx 50 rose by 60 bps, and MSCI Emerging Markets index was 10 bps lower from May level. Hawkish Fed commentary led to a momentary sell-off mid-June but recovered along with the global markets soon after. Global MacrosThe US 10 year bond yield contracted 13 bps during the month to end at 1.47%. The dollar index was 2.9% higher at 92.4 at the end of June. Crude climbed up another 8.4% in June to end at USD75.1/bbl. Domestic MacrosInflation: (a) May CPI inflation rose sharply 6.3% against 4.2% in April, which could not be entirely explained by lockdown effects; (b) WPI inflation came in at 12.9% in May compared to 10.5% in April owing to higher fuel and power inflation and manufactured products inflation.Currency: Rupee depreciated 2.36% to end June at INR74.3/USD. Growth: April IIP registered an uptick of 134% compared to 24.1% in March. Trade deficit: Trade deficit came in at USD6.28b in May (much lower than USD15.1b in April).Regulatory, policy and market developmentsEquity trading trends: FIIs net bought equities worth USD1.5b and DIIs bought equities worth USD943m during June. For calendar year 2021, FIIs have net bought USD8.1b of equities and DIIs have net sold USD462 m.Growth: World Bank cut India’s FY22 growth forecast to +8.3% from +10.1% and sees FY23 growth at 7.5%. Monetary Policy: RBI MPC maintained status quo on rates / forward guidance, effectively deferring policy normalization. This was even as FY22 growth forecast was cut to 9.5% and inflation revised upwards by ~20-30bps to 5.1%. Fiscal Stimulus: FM Sitharaman announced another set of relief measures (~0.7% of GDP) that included credit guarantee schemes for impacted sectors / MFI-borrowers, extra allocation to ECLGS and a higher fertilizer subsidy.COVID update: India surpassed US in total vaccinations with 32crs+ by June-end. Vaccinations ramped-up post Centre took control (details here) but only ~6% of India’s adult population was fully inoculated & ~29% with the first dose. With fall in Covid cases, states eased restrictions by allowing restaurants to open with 50% capacity, longer working hours etc. However, Delta Plus variant posed a risk to phase-wise unlocking in some states. Monsoon: By June-end, All-India rainfall was ~13% higher than long period average with Northwest India rainfall at ~21% above LPA. Crop sowing stood at ~12% of normal area, in-line with historical trends for month of June.4QFY21 results ‒ Healthy closure for FY21The corporate earnings normalization momentum continued in 4QFY21 led by demand recovery and base effect, thereby ending a year on a positive note. Though 1QFY22 was disrupted again with

lockdowns across several states and will weigh in on FY22 earnings. With improving vaccination pace and start of unlocking, expect overall confidence to improve in subsequent months. For 4QFY21, Nifty EBITDA/PBT/PAT growth stood at 32%/85%/76% YoY. Key highlights include (a) strong metal sector earnings and deleveraging led by pricing, (b) Healthy earnings of private banks and NBFCs helped by moderation in slippages and improved efficiency in disbursement/collection, (c) IT sector continued deal wins on robust demand and (d) inventory gains and marketing margins boosted OMCs profitability. Sectoral HighlightsAuto: Except 3W, all other segments showed healthy YoY growth. However, margins were impacted by RM cost inflation, partially offset by price hikes and cost cutting measures. PVs are better placed owing to a strong order book. Agrochem/Chemicals: Uptrend seen in prices since 3Q continued. Increased input cost have dented gross margins but most companies have seen increased demand which has led to operating leverage offsetting the impact. Exports have seen robust demand driven by good agri cycle in US and Europe.Banks: Healthy performance aided by strong NIM, healthy fee income, lower opex and improved disbursements / collection efficiency. Sequential pickup in loan growth was led by healthy trends in Retail, with many segments (such as Gold Loans and Home Loans) exceeding pre-COVID levels. High provision coverage for large banks can take care of any slippages due to the second wave. Capital Goods: Reported decent growth and continued cost rationalization measures. Cement: Impressive results with strong EBITDA growth helped by strong volumes, better realizations and lower costs. Consumer Durables: Strong sales growth led by channel filling/demand, commodity-linked price hikes. While margins benefited from operating leverage and cost rationalization. FMCG: 3QFY21 momentum continued in 4QFY21 as well, benefitting discretionary portfolio. Overall revenue growth momentum has been intact with two year volume CAGR tracking in mid-single digit. RM inflation has started weighing on gross margins as companies are passing on the sharp inflation with lag in price hikes.Healthcare: Largely inline earnings helped by domestic formulation. With second wave, healthcare is back in focus as many sections of the sector would continue to reap benefit, however on the flip side the expectation of revival of the general market which suffered on account of the pandemic gets pushed further. US pricing erosion normalizing. IT: Strong performance, with robust deal wins and orderbook, with a high focus on cloud migration. While, recently the margins were up led by lower travel expenses, increased offshoring and relatively higher utilization, going forward can expect some moderation on account of increasing supply pressures in the industry.Life Insurance: Strong growth in premium (APE) with almost all insurers reporting VNB margin expansion YoY. VNB growth has been much stronger aided by superior product mix (Higher share of Non Par & Individual protection). Persistency have seen improvement on YoY basis for most insurers across cohorts. Metals: Strong commodity price supported by supply restrictions In China has resulted in windfall gains for the domestic steel producers. Deleveraging continued, while capex plans strong too. NBFCs: Housing segment saw strong growth, vehicle financiers saw some sequential volume pickup, while MSME lending is yet to reach normal levels. Improvement in COF have been offset by higher liquidity on balance sheet neutralizing margins for a few companies.Oil & Gas: OMCs benefitted from inventory gains and marketing margins, while refining margins have improved sequentially led by demand recovery across the world for auto fuels. Petrochemical margins too were strong. CGDs continue volume recovery.

economy as well as lower interest rate, augurs well for the economic recovery and market from the medium term perspective. This coupled with earlier reforms like GST, RERA, labour laws and recent focus on manufacturing exports are long term positive factors. Overall, we expect strong growth both in GDP as well as Profit / GDP in FY22 and FY23. Corporate Profit to GDP (%) at a consensus level is estimated to increase from 2.2% of GDP in FY20 to about 4 % of GDP in FY23E.The consensus estimates indicate ~23% earnings CAGR in FY20-23 period driven by financials, auto, metals, energy, and IT sectors. Nifty now trades at 17.9x FY23 EPS. We would advise investors to not to time the market and invest in a disciplined way in equities for the long-term within their earmarked asset allocation (based on one’s risk profile). In the current market scenario, staggered investments through SIPs or STPs would remain the best ways to invest in equities.

Outlook While the 4QFY21 results continued recovery started in 3QFY21, however with the second wave and lockdown led disruptions, expect disruptions in 1QFY22 earnings. On the positive front, with recent fiscal stimulus and some factors like multiyear low interest rates, expected normal monsoon benefit-ing rural economy and support from global recovery, will be helpful for faster recovery. Some respite can be drawn from the factors like (a) current lockdowns are localized versus stringent in first wave and hence economic impact will be relatively lower, (b) sharp drop in the positivity rate and active Covid cases, (c) strong uptick in vaccination rate. Hence, can expect normalization sooner than later. While the near term challenges will always, persist, we believe that India is at a cusp of multi-year growth revival given multiple drivers which will lead to mean reversion in growth rates. DEBT UPDATE

The Finance Minister announced additional measures to provide better financial support to sectors impacted by the second wave of Covid, which largely build on the previous packages focused on small/MSME segments, and small loans and specific support for the tourism sector. The Emergency Credit Line Guarantee Scheme (ECGLS) has been extended by Rs1.5tn to Rs4.5tn, with the deadline for disbursal extended to December 31, 2021. The new ECLGS’s ambit has been widened to include the healthcare and hospitality sectors. Among other things, some regulatory and technical aspects include changing of the MSME classification strategy, incentivizing firms to grow further through combination of credit guarantees, insurance, etc. A temporary free tourist-visa scheme has also been outlined. This measures makes ~0.7% of GDP.

RBI is not far behind the central government, it highlighted the ongoing growth concerns amidst a second wave of infections and retained policy rates and maintained accommodative stance until growth revival becoming sustainable. There were indications by some MPC members that they would be somewhat tolerant to inflation being at the upper end of their flexible target.it conducted third tranche of G-SAP 1.0 and announced the calendar of G-SAP 2.0 for the Q2FY22.

Recently, it announced to buy relatively less liquid notes as part of its G-SAP. RBI is taking all measures to maintain the G-sec curve and ensure ample liquidity in the market.

Global Markets ‒ reopening of economies and inflation concern

The first half of the year is passed and fixed income market has been quite volatile. The combined impact of rising inflation, policy actions of the major central banks, reopening of economies and the quick rebound in activity had pushed yields significantly higher from the lows seen in 2020.

Governments in most developed markets continued to ease Covid-related mobility restrictions and activity levels picked up. Economic data over the last three months has generally been very strong. However, the reopening of economies followed by quick rebound in activity has fueled inflation in some countries. In May, the US core CPI increased by 80 bps to 3.80% YoY. While the FED continues to see this inflation increase as transitory, it has become slightly more hawkish, it acknowledged that it now expects a faster return to pre-pandemic levels of economic activity and employment, and is now expecting two rate hikes in 2023.

US 10 years yields which started month with 1.60% and gradually fell down to 1.43% by mid of month, but when Federal Reserve policy makers surprised markets and signaled two quarter-point rate hikes by the end of 2023, yields climbed by 5bps to 1.54%. Post this, Treasuries rallied, sending 10-year yields to the lowest level in three months, ending month at 1.47%.

On data front, US posted an annualized growth rate of 6.4% in the first quarter. Nonfarm payroll rose to 850K from 559K and initial jobless claims reduced to 364 K from 411K. Manufacturing PMI rose to 62.6 (previous 62.1), while service PMI posted 64.8 (previous 70.4). Overall, economy seems to be picking up with strong data.

In other economies, The ECB left its interest rates unchanged and decided to continue with net asset purchases under PEPP (Pandemic Emergency Purchase Program) at a significantly higher pace over the next quarter than during the first few months of the year. It believes that it is still too soon to discuss about unwinding monetary support, even as the bank raised its forecasts for growth and inflation. It now expects CY2021 GDP growth at 4.6% (4% earlier) and CPI inflation at 1.9% (1.5% earlier).

Bank of England (BoE) also kept its policy rate and monetary policy stance unchanged in its latest policy meeting. Even as CPI inflation rose to 2.1% (above the target of 2%) and is expected to pick up further due to rising energy and commodity prices, they expect the price increases to be transitory and overall inflation to return to 2% in the medium-run. It also shows no intend to tighten monetary policy, at least, until there is clear evidence that significant progress is made in eliminating spare capacity and achieving the 2% inflation target sustainably.

The Chinese economy is also facing high inflation concerns, CPI for the last month was 1.3% vs 0.9% previously. Data suggest that economy continues to normalize. Manufacturing PMI last month was 50.9 vs 51.0 previously. Service PMI was above 50 level indicating expansion.

Indian Recovery and InflationThe major parameters for Indian economy to watch are ‒ Recovery on Covid-19 and RBI policies and actions. India surpassed US in total vaccinations with 32crs+ by June-end. Vaccinations ramped-up post Centre took control but only ~6% of India’s adult population was fully inoculated & ~29% with the first dose. With fall in Covid cases, states eased restrictions by allowing restaurants to open with 50% capacity, longer working hours etc. However, Delta Plus variant posed a risk to phase-wise unlocking in some states.

Apart from improvement in COVID-19 cases, there are two major measures taken last month by Finance Minister and RBI to support the economy and boost the growth.

On macro economy front:

CAD

April IIP registered an uptick of 134% compared to 24.1% in March. IIP growth skyrocketed due to Covid-led distortions in last year. However, the second wave’s effect was visible in the sequential contraction across the board. The base effect-led distortion should continue to influence annualized print in Q2FY22. However, May’21 will likely see a more pronounced sequential contraction.

IIP

Manufacturing PMI declined to 50.8 in May (vs. 55.5 in previous month) while Services PMI at 46.4 (vs. 54 in April) indicated contraction in activity.

PMI

May GST revenues of Rs928 bn (collected in June) slowed down from April (Rs1,027 bn) as state-wide lockdowns affected economic activity. This was visible in e-way bills generated in May, which increased back in June implying that GST collections will improve.

GGT Collection

Current account deficit widened further, printing USD8.1bn (1.0% of GDP) in Q4FY21 vs. USD2.2bn (0.3% of GDP) in Q3FY21, driven by a widening trade deficit amid higher oil prices and improving domestic demand.

Comments

May CPI inflation rose sharply 6.3% against 4.2% in April, which could not be entirely explained by lockdown effects.

WPI inflation came in at 12.9% in May compared to 10.5% in April owing to higher fuel and power inflation and manufactured products inflation.

Market Outlook

The inflation trajectory is likely to be shaped by uncertainties impinging on the upside and the downside. The rising trajectory of international commodity prices, especially of crude, together with logistics costs, pose upside risks to the inflation outlook. But with declining infections and easing restriction across states could ease gradually and mitigate disruptions to supply chains, reducing cost pressures inflation might remain in comfort zone of RBI. Strengthen global economy will improve trade and reduced cases and increased vaccination for 18 and above will improve the growth for India. With liquidity remaining easy and uncertain at the longer end and steepen yield curve at 7 years and 5 years, we expect Bond yields likely to remain range bound.

10Y G-sec started month with 6.02% and moved around it +/- 3bps, just like last 2 months. Post Fed announcement Yields rose 4 bps from 6.00% to 6.04% but later settled down to 6.01%. 7 and 5 years G-sec yields rose by 9 bps and 11 bps. Yield curve is still steep due to RBI interference of lower yields at 10 years.

During the Month, 7 to 10 years AAA corporate Bond has seen fall in yields at start of month but later yields rose back to their start level, hence not much of absolute movement could be seen.

In the Money Market, 3 months T-bills started month at 3.41% and ended at 3.40% touching high of 3.49%. 6-months T-bills started at 3.62% and ended at 3.70% touching high of 3.75%.

Know how your money is managedThe benefits of investing in mutual funds are well known. However, buying them on face value is not enough. Investors should know how their money is managed. To make life easy for investors, mutual funds disclose a fund factsheet which details the quintessential information required before investing.

The factsheet is a concise document with a plethora of information about how the fund is managed; it is disclosed on a monthly basis. This article tries to decode the factsheet and explains how investors should use it for making investment decisions.

The factsheet provides all the general information on the fund ‒ its objective or philosophy, options (growth or dividend), plans (direct and regular), net asset value (NAV) of each plan, minimum investment amount, systematic features (SIP, SWP, STP) and assets under management (AUM) data.

It is important to know about the fund's exit load, as it gets deducted from total gains if the investor exits during a speci�c period after investment. It is a small penalty charged on prevailing NAV to discourage premature redemption. Different schemes have different exit loads, while few such as Overnight funds generally do not have exit load. Some funds have a �xed exit load and some have a tiered structure. For instance, a fund may have nil exit load if the investor withdraws up to 10% of units per year. For units more than 10%, it charges 3% for exit before 12 months, 2% for exit before 24 months, 1% for exit before 36 months and nil after that.Investors should look out for the fund's product labeling and riskometer. Product labeling underlines product suitability for investors. It tells about ideal investment time frame required to benefit from the fund and where it invests. Riskometer is a presentation that helps investors measure the risk associated with the fund. It presents six levels of risks - low, Low to Moderate, moderate, moderately High, High and Very High. Since an equity fund typically has high risk involved, needle of the scale points towards moderately high /high, suggesting the fund is meant for investors with a high risk-taking appetite. Sharpe Ratio:

Sharpe Ratio is a risk to reward ratio, it measures portfolio returns generated in excess to the investment in risk-free asset, for per unit of total risk taken. While, positive Sharpe ratio indicates, portfolio compensating investors with excess returns (over risk-free rate) for the commensurate risk taken; negative Sharpe ratio indicates, investors are better off investing in risk-free assets.

Beta:

Beta of a portfolio is a number indicating the relation between portfolio returns with that of the market index i.e. it measure the volatility, or systematic risk, of a portfolio in comparison to the market as a whole.

Standard Deviation:

A statistical measure that defines expected volatility/risk associated with a portfolio. This explains the variation/deviation from the average returns delivered by the portfolio. A higher standard deviation means higher volatility (risk) and a lower standard deviation means lower volatility.

Risk Free Return:

The theoretical rate of return of an investment with safest (zero risk) investment in a country.

4 Indexation Benefit:

l Long Term Capital Gains (holding period of over 3 years) from Debt Mutual Funds are taxed at 20% plus applicable surcharge and cess with the benefit of indexation.

l Government notifies Cost Inflation Index (CII) for each financial year taking into consideration the prevailing inflation levels.

l The cost of acquistion for computation of tax is adjusted for inflation using CII, there by reducing the capital gains from tax perspective.

l An investment made into a debt fund towards the end of a financial year (say, in March 2020) and held for a little over 3 years (say, in April 2023) would be eligible for application of CII over 5 financial years, resulting in 4 indexation benefit.

Total Expense Ratio:

Total expenses charged to scheme for the month expressed as a percentage to average monthly net assets.

Tracking Error:

Tracking error indicates how closely the portfolio return is tracking the benchmark Index return. It measures the deviation between portfolio return and benchmark index return. A lower tracking error indicates portfolio closely tracking benchmark index and higher tracking error indicates portfolio returns with higher deviation from benchmark index returns.

Average Maturity:

Weighted average maturity of the securities in scheme.

Portfolio Yield (Yield To Maturity):

Weighted average yield of the securities in scheme portfolio.

Portfolio Turnover Ratio:

Portfolio Turnover Ratio is the percentage of a fund’s holdings that have changed in a given year. This ratio measures the fund’s trading activity, which is computed by taking the lesser of purchases or sales and dividing by average monthly net assets.

Modified Duration:

A formula that expresses the measurable change in the value of a security in response to a change in interest rates. Modified duration of portfolio can be used to anticipate the change in market value of portfolio for every change in portfolio yield.

Macaulay Duration (Duration):

Macaulay Duration (Duration) measures the price volatility of fixed income securities. It is often used in the comparison of interest rate risk between securities with different coupons and different maturities. It is defined as the weighted average time to cash flows of a bond where the weights are nothing but the present value of the cash flows themselves. It is expressed in years/days. The duration of a fixed income security is always shorter than its term to maturity, except in the case of zero coupon securities where they are the same.
