Fewindustries will be spared the effects of higher borrowing costs and none more so than the local M&A industr y. Merger and acquisition activity by JSE-listed companies during the first three months of 2017 was, unsurprisingly andoff a low base, up on 2016 levels with 110transactions announced compared with 92 for Q1 2016 as a pipeline of deals spilled overinto 2017.The dip in transactions announcedin the compar able 2016 period was largely due to the upheaval caused by Nenegate. The resultant political instability , regulat ory uncer tainty and the subsequent investment status downgr ades have all contributedto the current slowdown in deals in SA. SOLID UNDERPIN Gener al Corpor ate Finance activities of the JSE-listed companies continue to provide a solid underpin for the advisor y firms. In Q1 capital raised by companies via the issue of shares totalled R22bn of which rights issues accounted for Rl3bn, the largest of which was the R9bn raised by Life David Gewer ... nervousness. Investec Corporate Finance's Eldad Friedman says the latest cabinet reshuffle has had a material impact on investor confidence and, as a result, on deal flow. He says the effect can be broken down into the following: there has been a noticeable shift by investors towards companies with offshor e investment components; institutions have shifted into stocks with a heavy weighting in international exposure. Institutions, says Freidman, while being sensitiv e to those corpor ates new in offshor e diversification, will tend to favourthose alreadyoffshor e; and those companies that have sat on the fence and hesitated in the past are nowactively pursuing offshor e strategies. Foreign investors have not only become fewer but more selectiv e in assets, avoiding heavy regulated sectors such as mining, focusing rather on attractive assets in, for example, the food sector which could be leveragedinto Africa. OTHER FACTORS Otherfactors driving local M&A in the short termare the needto meet black economic empowerment (BEE) ownership targets and multinationals who hold a portfolio of global assets and who are nowreconsidering their South African investments which, given the investment conditions here, are negativ ely affecting their performance score cards. The acquisition of proper ty portfolios bylisted property funds continues to be a major driver of activity on the JSE as theyare forced offshor e in the search forbetter yields. These challenges, says Friedman, are further overlaid with currency risk. Concerns by rating agencies remain due to poor medium-term growth prospects owing to structur al weaknesses, including rising interest rates, a further deterior ation in the investor climate and a less suppor tive capital market environment, which is a concern given that SA is highly dependent on external capital. Ninety percent of debt is local currency denominated. In addition the prospect of further rises in the government debt to-GDP ratio is implied by the low-gr owth environment. UNLISTED SPACE David Gewer, director at Werksmans Attorneys, says investor nervousness has affected local and foreign investors in the unlisted space (companies not listed on the JSE). He says while there have been disposals by some multinationals in private companies there has also been acquisitions by multinationals. In the unlisted space M&A activity was up on the comparable periodin 2016 with 60 deals recorded (50 deals in 2016)valued at Of these deals 11were private equity deals and four were BEE transactions. The biggest unlisted deal during the first quar ter of the year was the $900m (RIL7bn) acquisition by Sinopecof a 75% stake in Chevron SA assets and 100%of the Botswana assets. A noticeable trend overthe past year has been the increase in distressedtransactions, particularly in mining. Interestingly M&A activity atthe lower value level (betweenR20m and R200m) has overthe past fewyears beenunaffected by the politicalvolatility, says Chris Staines,head of corporate finance atGrant Thornton in Cape Town.These transactions, he says, arecharacterised mainly by smallfamily-owned businesses.

Looking ahead, Freidmansays that deal activity willcontinue, albeit at a slowpace,with institutions having todeploy cash; the key themewill be to invest in companieswith international connectionsratherthan those dependentsolely on South Africangenerated revenue.

In the long term, investmentinterest in SA from China, Indiaand Europe will furtherstimulate the deal makingenvironment as the search forstrategic assets at a discountwill serve as a stimulus forinbound and outbound dealflowin the country overthenext few years.
