The following article is the second in a three part series where Open Fences is highlighting innovative land and water conservation practices by landowners throughout the United States. In the previous article, we discussed how a rice farmer in south Texas had increased his yield and conserved 40% of his water usage by employing a technique called precision grading to his !elds (Open Fences Vol. 3 No. 3). For this article, the subject ranch owner is an investment group out of Bozeman, Montana called Beartooth Capital and whose assets include a portfolio full of once degraded ranch properties that have now been restored to not only create improved ecological health and outstanding recreational opportunities, but also an exceptional and marketable !nancial value.

While Beartooth Capital’s business is based on a traditional value investment strategy, it is their dedication to the restoration, enhancement, and protection of ranch properties that ultimately provide for the increased value in the asset. Their acquisitions generally include ranch properties that have been poorly managed and degraded, but also hold tremendous potential for improvements to their ecological, aesthetic, and recreational qualities.

The restoration and enhancement work they undertake includes the improvement of trout streams, wetland habitat creation for waterfowl, planting native vegetation for wildlife and aesthetic improvements. Once this restoration work has been completed, the ranches re-enter the market as true trophy recreational properties. “It is remarkable how different the properties are when we complete restoration and put new management practices in place. It is even more remarkable how much they continue to improve year after year,” noted co-founder and Principal Carl Palmer.

One example from their portfolio is the River Why Ranch near Bozeman, MT that they acquired in October of 2007. The southern portion of the ranch contained approximately two and a half miles of both sides of the North Fork of the Musselshell River and in its original condition, less than half of the river mileage offered any habitat for trout or !shing for anglers. Many years before, much of the river had been straightened and moved to the side of the river bottom to enhance hay production. This made it easier to hay the meadows but reduced the river’s length and its value as habitat for trout and big game.

In June 2008 they completed work to restore the river to its natural serpentine path and replanted hundreds of willows and cottonwoods in the riparian corridor. This work added nearly a mile of length to the river (as measured on the meander) and dramatically improved the habitat for trout.

Today, many species of wildlife including rainbow and brown trout, elk, deer, pronghorn antelope, grouse, Hungarian partridge and raptors have returned to the ranch in substantial numbers. Avid !shermen have described the !shing on the restored river as some of the best in the region. Some of the visitors to the River Why Ranch catch many !sh above 18 inches in length, and 20 plus inch !sh are not uncommon. The most exciting indicator of the health of the !shery might just be the return of native Yellowstone cutthroat trout to the system.

Another Montana ranch in the Beartooth Capital portfolio is Madison Spring Creek Ranch, which they acquired in the fall of 2010. This ranch borders the Madison River and also has over !ve miles of spring creek habitat on its interior.

Beartooth restored two spring creeks on the ranch including Darlington Ditch, which was a wide, slow-moving irrigation ditch. They secured the necessary permits before the deal closed and began work almost immediately. Four excavators reworked the ditch through the winter and when spring arrived, the restored creek emerged. What was once a wide shallow irrigation ditch is now over three miles of meandering, thriving spring creek. This newly minted water has great holes, cut banks and spawning rif"es, plus excellent backwater habitat that serves as refuge for young !sh while producing aquatic insects and attracting waterfowl.

They expect it to take two to three years to !ll up with !sh, but the process is well underway as the photo of the giant brown trout attests! Restoration has greatly improved habitat for !sh, upland birds, waterfowl and white tail deer while reducing sedimentation and water temperatures and improving irrigation ef!ciency.

While measurable improvements in habitat and beauty can be seen as soon as a restoration project is complete, the system continues to increase in value as the restored landscape matures. Plants grow and further improve wildlife habitat, trout increase in size and number in restored rivers, waterfowl are attracted to newly created wetland habitat—all of which contribute to the increased value of the ranch property. This upward trend is apparent in Beartooth’s visitor reports (beartoothcap.com/recreation/!eld-reports) and annual monitoring of spawning activity. Fishing improves signi!cantly right away, and gets better and better each year.

Spread throughout their ranch portfolio, Beartooth Capital has restored almost 37 miles of rivers and creeks, planted 6,000 native

trees and shrubs, restored 13,000 acres of land, including 6,000 acres of habitat for globally rare or endangered species, and protected over 13,000 acres from future development.

The Beartooth Capital ranches are some of the most unique, ecologically healthy, and aesthetically beautiful ranches in the entire western Untied States. The !shing and hunting opportunities are endless and they have truly created multiple levels of value on what were once degraded ranch properties. IQRRE, while not a sexy acronym, does describe what Open Fences is all about and it coincidentally describes what we at Hall and Hall consider to be our stock in trade. It makes sense then to talk about what IQRRE actually means. To do so I will break it into its component parts:

Real Estate is a broad term that covers the gamut from the dirt that we walk on to what we chose to attach to it. It really needs no further definition.

Rural is a somewhat more subjective term. For the purposes of this article I will define it as land that is outside the development influence of metropolitan areas—cities and towns. It is land that, if there was federal, state or provincial zoning or classification, it would be zoned or classified as agricultural, timber, grazing, coastal or open space. It is essentially land, the value of which lies more in the fact that it remains intact as a wild and natural or agriculturally productive entity than as a development tract.

Investment-quality is a bit more complicated and even more subjective. To begin with, it obviously means that the land is suitable for investment. To become suitable for investment a parcel of rural land must both have value that is tied to its intrinsic qualities and those qualities must be relatively rare or unique. They must also be qualities that will stand the test of time. It is easy to see why a great farm or ranch or a beautiful piece of land with multiple natural resources will always have value. To the degree that a piece of land is less unique, less productive or perhaps more dependent on outside inputs for its production, it begins to reach a point where it is no longer “investment-quality”.

IQRRE comes in four basic types and they each represent one or more of the intrinsic qualities which are designed to stand the test of time. To the degree that a given property is “best in class”, it is more unique and in shorter supply. This of course drives its desirability and value as an investment. Those four classes of property are roughly defined as follows:

For each class there are key features, described in detail below, that drive it towards being of investment quality. In some ways it’s a bit like “pornography”. One cannot totally define it but you will know an investment-quality property when you see it!

A great farm is one that can be operated with minimal outside inputs and will remain profitable even if the price of crops is very low. There are many factors that will cause this. They include top quality soils, dependable natural precipitation, a location near to markets, a good growing season and a climate that carries low risk for catastrophic

events. It is also important to be able to successfully raise a cross section of crops. Farm prices tend to be very driven by annual cash returns and it is interesting that the more a farm is dependent on outside inputs—irrigation costs for example—the higher the annual cash return. This can make up for a property that might be less than investment quality as I have defined it. In my mind investment quality is more about enduring value than annual cash returns.

A quality ranch has similar characteristics to a quality farm in terms of location, soils, weather etc. The other factors that enter the scene when dealing with a ranch can confuse the issue a bit, because many ranches come with a variety of recreational and aesthetic features. This can make them more unique and special and cause them to enter into the realm of recreational retreats which I will describe next. The underlying investment theme with a pure ranch is that it has the ability to convert native range grasses into edible protein usually in the form of beef. We think beef or some reasonable facsimile thereof will increasingly be in demand.

An investment-quality recreational retreat covers a broad cross section of property from a quail plantation to an elk hunting ranch to a beautiful valley tucked up under some snowcapped peaks with a trout stream through the middle. It is difficult to summarize in a few words what creates a recreational retreat that is investment quality. It certainly needs to be private, accessible, aesthetically pleasing, and possessing of significant natural resources such as water and wildlife. It must stand out and be “one of a kind”. People often ask, “is it a van Gogh or a Rembrandt or just a routine work of art?”

Timber property has long been held as a storehouse of value by large corporations and in recent years it has been pursued aggressively by major investors including pension funds and college endowments looking for alternative investments. I would distinguish here between a timber plantation where a monoculture of trees is planted and harvested and a forest that grows a variety of native species that are sustainably harvested. I believe a timber farm would qualify in the farm category. A naturally occurring forest is what I am referring to here and I would think that critical ingredients would have to be similar to a farm or ranch as regards climatic conditions, accessibility, access to markets and health of the resource. To differentiate one property from another to create uniqueness in this class, one should consider timber holdings that have recreational resources such as native wildlife and rivers and streams.

In summary then the four broad classes of rural land make up a finite resource (they aren’t making any more of it!) so the ultimate driver of value is going to be the classic principle of supply and demand. Supply is ultimately affected by uniqueness and demand by desirability.

In this issue, we are going to take a look at two wonderful investment opportunities, an income producing farm and timberland. However, I can't stress enough the importance of working with a broker who has the background in various investment opportunities as well as a competent tax adviser who can help navigate the potential pitfalls when generating a return. For example, in 2007, the EPA actually considered charging fees on dairy cows, beef cows, and hogs because they were considered to be sources of global warming. That's not hot air. OK, it is but it was actually considered so make sure you have great advisers supporting you. There are numerous tax laws regarding the tax consequences of boy vs girl cows as well as this tree vs that tree. The professional brokers that you see on every page of Open Fences are the brokers that can help you navigate these tax landmines. After all, its not what you make, its what you save.

When I think of rice, I get hungry. I also think of the El Campo Texas High School Ricebirds, the Rice University Fighting Owls, the Texas Rice Festival in Winnie and best of all, the Swickheimer Farms in Danbury Texas about 25 miles south of Houston. This amazing property was recently sold by Minor Taylor of Property Connections Real Estate in Bay City, Texas. The property consists of 3,063 acres and has a number of different uses. Some of the best duck and goose hunting in the state is right outside your front door. Some of these ducks and geese are so big, they have to file flight plans with the FAA before flying. This area is considered to be in the Ducks Unlimited Central Flyway and the dove hunting is equally exciting. Unless you're a dove.

can become your masterpiece. Imagine a profitable livestock operation with world class fishing and/or a great dude ranch. Consider the rate of return opportunities of advertising to a bunch of city slickers like Billy Crystal or some guy named Bruno. Rest in Peace Curly.

We fishermen are a strange group. When looking for the best fishing, we tend to believe that the farther we travel, the better the fish when the best fishing may actually be in our own back yards. Its the same thing with great properties. For example, if you live on the east coast, some great investment opportunities are right there waiting for you in Maine. That’s right, Maine. The largest land owner in the country is John Malone and that’s in part because he just bought a million acres of timberland in far west and far east Maine. I thought that Maine was primarily known for its lobster and for being the home of Open Fences publisher, David Light but there is much logging in the state and Mr. Malone sees a great investment opportunity. In addition, new construction housing starts are up in many parts of the country and that means an increased need for lumber. Being a great steward of the land, Mr. Malone still intends to keep recreational opportunities as they are because he believes that you do well by doing good. While he continues his logging operations, the public will still have free access to all recreation facilities. Malone understands the investment opportunities created by timber whether the timber is in Maine or the southeastern part of the US. This asset classification has a low correlation to the stock market and can be a sound alternative to stocks and bonds. Pensions, insurance companies, and private equity firms all look at timber as part of their asset models. Timber also insulates investors from adverse changes in the economy. For example, when the demand for timber decreases due to lower demand for new construction housing, timber products instead can be sold to paper companies for their use and for other forest products. However, as with all real estate, there are many variables when buying timber so make sure that your broker specializes in that market and that you also have great tax advice. Again, the tree on the left may not be taxed the same as the tree on the right. Buy smart.

I would like to end this article with my thoughts about a couple of comments made by Warren Buffet regarding risk because ultimately a rate of return on your investment will be determined by

how you manage risk. That concept is something that I have used in my private practice for the better part of 30 years and it certainly applies here. First Warren said, “Risk comes from not knowing what you're doing.” Those who don't know how to properly manage, enter and exit real estate think today's market is risky. Those who fully understand the intricacies of creative real estate investing continue to participate and profit. Remember the stock market of the 90s and early 2000s? It was all buy and sell and buy and sell and then in late 2002, a lot of investors woke up with a portfolio smaller than when they started in 1995. That was because they didn't understand risk and paid a heavy price. When discussing risk with clients, I can show them how a 10% return managing risk beats a 25% return when you don't. It's the same with real estate. Understand what you're buying and the property's potential. If you pay a little more, it's not the end of the world.

The second comment Warren made was, “Wide diversification is only required when investors do not understand what they are doing.” Naive real estate investors are putting their money into stocks, bonds, and savings accounts right now. Smart investors continue to invest in real estate and they're picking up more bargains than ever. Don't invest in other asset classifications for the sake of doing so. Stay with what you know and focus on that. Again going back to the early 2000s, the stock market went negative in mid March 2000, and stayed negative until October 6, 2002, at which time the market went positive. We were still able to find asset classifications in managed futures and real estate investment trusts that did quite well and that's where we stayed until November 2002, when we moved back into the market. Again, stick with what you know and focus on finding those gems while everyone else runs away and hides until the market gets better.
