Market Review for the month of January 2020

Domestic Markets

The month of January saw Nifty 50 post negative returns (down by 1.69%) on the back of Coronavirus fears. Midcap and Small cap indices outperformed the large cap indices with the Nifty Midcap 50 up by 4.5% while the S&P BSE 250 Small cap Index was up by 7.5%.

The Government utilized the ‘escape clause’ under the FRBM Act which provides leeway for relaxation of fiscal deficit roadmap during time of stress. The Union Budget FY21 has deviated from the fiscal consolidation roadmap to 3.8% of GDP for FY20 as against an estimated 3.3% of GDP and the fiscal deficit target for FY21 is pegged at 3.5% of GDP. The NSO in the first advance estimate for FY2020 downward revised the GDP growth target to 5% for FY2020 in line with the RBI estimate. The Economy Survey for 2019-20 estimates GDP to recover to 6.0-6.5% in FY21. RBI conducted two more rounds of operation twist in January amounting to INR 20,000 crores. The average liquidity surplus for the month of January was about INR 3168 bn as against INR 2596 bn surplus in the month of December. One year CD rate closed at the same level

at 5.98% for January. The 10 year G-Sec benchmark closed the month at 6.60% as compared to 6.56%. 10 year AAA PSU closed at 7.49% as compared to 7.51%. INR remained at nearly same levels against USD during the month and closed the month at 71.35 as compared to 71.37. The Brent crude oil prices corrected sharply and closed the month at $58.16 per barrel as compared to $66 per barrel in the previous month.

Domestic macro data

CPI for the month of December surged to 7.35% YoY as compared to 5.54% YoY in November whereas Core CPI inflation stood at 3.75% YoY as compared to 3.5% YoY in the month prior. The food inflation witnessed a sharp price rise of 12.16 % YoY, highest level in last 5 years, fuel inflation was up moderately by 0.7% YoY for the fifth consecutive month in this financial year. WPI for December came in at 2.59% YoY as compared to 0.58% YoY in November. Index of Industrial Production (IIP) expanded 1.8% YoY in November as compared to contraction of -3.8% YoY in October. Provisional trade deficit stood at $57.66 billion as compared to $89.46 billion for the period of April - December 2019, driven primarily on account of lower merchandise trade deficit. The central government's fiscal deficit rose to INR 9.317 tn in Apr-Dec, accounting for 132.4% of the Budget estimate for the full financial year.

Outlook

The current economic scenario with rising inflation trajectory and slowing growth needs an effective monetary and fiscal policies and has to work in tandem to stimulate growth. We expect MPC to pause in Feb’20 policy while maintaining accommodative stance with likely upward revision in inflation estimates. The MPC will be keenly watching sustainability of food prices in the coming months. We also expect RBI to continue maintaining surplus system liquidity in order to facilitate earlier rate cuts transmission.

After seeing concentrated returns in certain large caps for a long period of time, the month of January saw increased allocation towards mid and small caps. Equity markets see some green shoots in the economy in FY21 on the back of good monsoon which has lead to increased rabi sowing and excellent water tables. The recovery in mid and small cap indices indicates that the markets are expecting a broad based recovery in the economy in FY21. Particularly rural themed stocks like Fertilizers, Tractors, Automobiles, Rural focussed NBFC’s were in action during the month. Most of the earnings growth built in FY21, is private banks driven and susceptible to the economy not recovering.

Macro parameters continue to weaken with high CPI inflation dampening any expectations of a rate cut. Expectations of a fiscally loose central budget for FY21 were dampened as there was no direct cut in individual tax rates. There were some positives in the central budget like removal of DDT and some tax leeway for sovereign funds to invest in Infrastructure assets in India. Also the fiscal deficit numbers for FY21 seem to be achievable provided the government is able to meet its disinvestment target.

Despite all the negatives like global trade wars, spread of Coronavirus and budget expectations dampened, Indian markets continue to trade strong. We expect the shift of allocation towards the broader market to continue and hence would recommend SIP’s in market cap agnostic funds like Multicap.

How to read the Factsheet

Fund Manager: An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.Application Amount for Fresh Subscription:This is the minimum investment amount for a new investor in a mutual fund scheme.Minimum Additional Amount:This is the minimum investment amount for an existing investor in a mutual fund scheme.Yield to Maturity:The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.SIP:SIP or systematic investment plan works on the principle of making periodic investment of a fixed sum. It works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that invests Rs. 500 every 15th of the month in an equity fund for a period of three years.NAV:The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.Benchmark:A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10- year Gsec.Entry Load:A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent.Entry load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is Rs. 100 and the entry load is 1%, the investor will enter the fund at Rs. 101.Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor.Exit Load:Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV at the time of redemption. For instance, if the NAV is Rs. 100 and the exit load is 1%, the redemption price would be Rs. 99 per unit.Modified Duration:Modified duration is the price sensitivity and the percentage change in price for a unit change in yield.Standard Deviation:Standard Deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.Sharpe Ratio:The Sharpe Ratio, named after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.Beta:Beta is a measure of an investment’s volatility vis-à-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.AUM:AUM or assets under management refers to the recent/ updated cumulative market value of investments managed by a mutual fund or any investment firm.Holdings:The holdings or the portfolio is a mutual fund’s latest or updated reported statement of investments/ securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.Nature of Scheme:The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have sub-categories.Rating Profile:Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.Portfolio Turnover:Portfolio Turnover is a measure of how frequently assets within a fund are bought and sold by the managers.R-Squared:R-Squared is a statistical measure that represents the percentage of a fund or security’s movements that can be explained by movements in a benchmark index.Average Maturity:In a mutual fund containing debt securities, Average Maturity is the average amount of time until the debt securities mature.Portfolio Yield:Portfolio Yield is computed by determining the cash flows for the portfolio and determining the interest rate that will make the present value of the cash flows equal to the market value of the portfolio.Total Expense Ratio:Weighted Average i.e. Total Expense of the month / average Asset / number of days in month* days in a year.

Macaulay DurationThe Macaulay duration is the weighted average term to maturity of the cash flows from a bond. It is the measure of bonds sensitivity to interest rate changes. The weight of each cash flow is determined by dividing the present value of the cash flow by the price. Macaulay duration can be calculated:

n

t=1∑ t * C

(1+y)t

n * M

(1+y)n

Current Bond PriceMacaulay Duration =

+

Where:

t = respective time period

C = periodic coupon payment

y = periodic yield

n = total number of periods

M = maturity valueCurrent Bond Price = Present value of cash flows

Example Calculation

The calculation of Macaulay duration is straightforward. Assume there is a bond priced at ` 1,000 that pays a 6% coupon and matures in six years available at a Yield to Maturity (YTM) of 6%. The bond pays the coupon once a year, and pays the principal on the final payment. Given this, the following cash flows are expected over the next six years.

Cash FlowYear 1 Year 2 Year 3 Year 4 Year 5 Year 6` 60 ` 60 ` 60 ` 60 ` 60 ` 1,060

With the periods and the cash flows known, a discount factor must be calculated for each period. This is calculated as 1 / (1 + r)^n, where r is the interest rate and n is the period number in question. Thus the discount factors would be,

Discount FactorYear 1 Year 2 Year 3 Year 4 Year 5 Year 60.9434 0.8900 0.8396 0.7921 0.7473 0.7050

Next, multiply the year’s cash flow by the year number and by its corresponding discount factor to find the present value of the cash flow.

Period Present value formula Present ValueYear 1 1 * ` 60 * 0.9434 ` 56.60

Year 2 2 * ` 60 * 0.8900 ` 106.80

Year 3 3 * ` 60 * 0.8396 ` 151.13

Year 4 4 * ` 60 * 0.7921 ` 190.10

Year 5 5 * ` 60 * 0.7473 ` 224.18

Year 6 6 * ` 1,060 * 0.7050 ` 4,483.55

Sum these values = ` 5,212.36 = numerator

Current Bond Price = sum of PV Cash Flows = 60/(1 + 6%)^1 + 60/(1 + 6%)^2 +...+ 1060/(1 + 6%)^6 = ` 1,000 = denominator

Macaulay duration = ` 5,212.36 / ` 1,000 = 5.21

A coupon paying bond will always have its duration less than its time to maturity. In the example above, the duration of 5.21 years is less than the time to maturity of 6 years.
